A Proof of the Smoothness of the Finite Time Horizon American Put Option for Jump Diffusions
We give a new proof of the fact that the value function of the finite time horizon American put option for a jump diffusion, when the jumps are from a compound Poisson process, is the classical solution of a free boundary equation. We also show that the value function is $C^1$ across the optimal stopping boundary. Our proof, which only uses the classical theory of parabolic partial differential equations of [7,8], is an alternative to the proof that uses the the theory of vicosity solutions [14]. This new proof relies on constructing a monotonous sequence of functions, each of which is a value function of an optimal stopping problem for a geometric Brownian motion, converging to the value function uniformly and exponentially fast. This sequence is constructed by iterating a functional operator that maps a certain class of convex functions to classical solutions of corresponding free boundary equations. On the other handsince the approximating sequence converges to the value function exponentially fast, it naturally leads to a good numerical scheme. We also show that the assumption that [14] makes on the parameters of the problem, in order to guarantee that the value function is …
Pricing American Options for Jump Diffusions by Iterating Optimal Stopping Problems for Diffusions
We approximate the price of the American put for jump diffusions by a sequence of functions, which are computed iteratively. This sequence converges to the price function uniformly and exponentially fast. Each element of the approximating sequence solves an optimal stopping problem for geometric Brownian motion, and can be numerically computed using the classical finite difference methods. We prove the convergence of this numerical scheme and present examples to illustrate its performance.
On the automorphism group of rational manifolds
In this note, we prove that every automorphism of a rational manifold which is obtained from $\Bbb{P}^k$ by a finite sequence blow-ups along smooth centers of dimension at most r with k>2r+2 has zero topological entropy.
On model-independent pricing/hedging using shortfall risk and quantiles
We consider the pricing and hedging of exotic options in a model-independent set-up using \emph{shortfall risk and quantiles}. We assume that the marginal distributions at certain times are given. This is tantamount to calibrating the model to call options with discrete set of maturities but a continuum of strikes. In the case of pricing with shortfall risk, we prove that the minimum initial amount is equal to the super-hedging price plus the inverse of the utility at the given shortfall level. In the second result, we show that the quantile hedging problem is equivalent to super-hedging problems for knockout options. These results generalize the duality results of [5,6] to the model independent setting of [1].
On the Stability of Utility Maximization Problems
In this paper we extend the stability results of [4]}. Our utility maximization problem is defined as an essential supremum of conditional expectations of the terminal values of wealth processes, conditioned on the filtration at the stopping time $τ$. To establish our results, we extend the classical results of convex analysis to maps from $L^0$ to $L^0$. The notion of convex compactness introduced in [7] plays an important role in our analysis.
The Effects of Implementation Delay on Decision-Making Under Uncertainty
In this paper, we accomplish two objectives: First, we provide a new mathematical characterization of the value function for impulse control problems with implementation delay and present a direct solution method that differs from its counterparts that use quasi-variational inequalities. Our method is direct, in the sense that we do not have to guess the form of the solution and we do not have to prove that the conjectured solution satisfies conditions of a verification lemma. Second, by employing this direct solution method, we solve two examples that involve decision delays: an exchange rate intervention problem and a problem of labor force optimization.
Analysis of the optimal exercise boundary of American options for jump diffusions
In this paper we show that the optimal exercise boundary / free boundary of the American put option pricing problem for jump diffusions is continuously differentiable (except at the maturity). This differentiability result has been established by Yang et al. (European Journal of Applied Mathematics, 17(1):95-127, 2006) in the case where the condition $r\geq q+ λ\int_{\R_+} (e^z-1) ν(dz)$ is satisfied. We extend the result to the case where the condition fails using a unified approach that treats both cases simultaneously. We also show that the boundary is infinitely differentiable under a regularity assumption on the jump distribution.
Stochastic Perron for stochastic target games
We extend the stochastic Perron method to analyze the framework of stochastic target games, in which one player tries to find a strategy such that the state process almost surely reaches a given target no matter which action is chosen by the other player. Within this framework, our method produces a viscosity sub-solution (super-solution) of a Hamilton-Jacobi-Bellman (HJB) equation. We then characterize the value function as a viscosity solution to the HJB equation using a comparison result and a byproduct to obtain the dynamic programming principle.
A Unified Treatment of Dividend Payment Problems under Fixed Cost and Implementation Delays
In this paper we solve the dividend optimization problem for a corporation or a financial institution when the managers of the corporation are facing (regulatory) implementation delays. We consider several cash reservoir models for the firm including two mean-reverting processes, Ornstein-Uhlenbeck and square-root processes. We provide our solution via a new characterization of the value function for one-dimensional diffusions and provide easily implementable algorithms to find the optimal control and the value function.
No Arbitrage Conditions For Simple Trading Strategies
Strict local martingales may admit arbitrage opportunities with respect to the class of simple trading strategies. (Since there is no possibility of using doubling strategies in this framework, the losses are not assumed to be bounded from below.) We show that for a class of non-negative strict local martingales, the strong Markov property implies the no arbitrage property with respect to the class of simple trading strategies. This result can be seen as a generalization of a similar result on three dimensional Bessel process in [3]. We also pro- vide no arbitrage conditions for stochastic processes within the class of simple trading strategies with shortsale restriction.
